For non-critical listening the downloaded music from iTunes is just fine. However, if you want a lossless format, you can simply insert a CD and let iTunes 'rip' the CD to an AIFF or Apple Lossless music file. Be sure to choose one of these higher quality settings within the iTunes "Import Settings".
95% of my music in iTunes came from my own CD's and were 'imported' as AIFF or Apple Lossless. I downloaded a handful of music videos from iTunes but that's about it.

The quality of the audio will of course depend on the music file that exists on your iPhone in the first place. While the Wadia taps into the direct digital output of your iPhone, it does not in anyway 'enhance' it's quality. You need to start with a quality file to begin with.... like AIFF or Apple Lossless, not AAC or MP3.
