Here is how I would proceed;
Transfer a CD onto the ATVs internal drive. Then play the songs on the ATV locally and see if you get the crackling. If you do than it is most likely the toslink cable. You can get a competant replacement for $10 at any pro audio shop. If the toslink cable proves to be good- than wipe the Apple TV and start over. If you do both of these and still experience the issue I would have the ATV loooked at.
If the problem does go away when playing content locally than you can begin to look at the wireless network/PC setup. First thing I would try is changing the channel that your wifi network operates on.
If you do all of this and still have the issue than write back.
For reference- I have a very similar set-up. ATV to Dacmagic via a 802.11g Linksys box. A lot of my music is on the hard drive of the ATV but I also stream Sirius via AirFoil on a Vista PC. I have zero issues with this set up.

that the hifi network operates on? Sorry if this is a dumb question but I've never heard of this. I also wanted to mention on occasion (seems like once a day now) I will get an situation where the music will start to distort and continue until it becomes complete crackle and distortion then stops playing. If I stop it and restart it, it works again.

You have to log into your router by typing its local ip into your pc web browser. Possibly 192.168.1.1 depending on which AP you use. Google it to find out. You will also need a username/password which might be "admin" in both cases by default.
Then go to wireless settings and change the channel. Save and log out.
Did you try getting some music on the ATV hard disk?
I also have airfoil and I have found that streaming directly to the ATV via itunes sounds significantly better than the whole system audio hijacked with airfoil.
